  So, how do they separate the screws/nails ? The only way I know is by dumping the chips in water, wood floats, metal sinks, or with ultrapowerful magnets, which won't catch all metal...

  Dumping it in wood means it would have to be dried before use as fuel or making particleboard.... although it would still be ok for other use in making paper... with some additional bleaching steps to remove paints and impurities...

    Magnets. Not sure how they would deal with non-ferrous metals, but I don't think there are that many of them in use.
